Submitted by Hung Manh Do A thesis submitted as a requirement for the degree of Bachelor of Business Administration Hanoi University Faculty of Management and Tourism Hanoi December 2008 Graduation thesis December 2008 ABSTRACT The current context of Vietnamese market is far from the efficient level due to such shortage of financial advisors, least trading of government securities, dominance of some types of market, rumour trading and so forth. This study is to make a small contribution to the investing world of Vietnam by introducing a powerful “tool” which may help improve the investors’ investment decisions without affecting the return. Within just about 10,000 words, the research paper is elaborating all the theories as well as procedures so as to figure out optimal portfolios in which investors are recommended to invest in. Also, the paper is equipping investors with a very popular spreadsheet to handle all the complicated tasks — Excel.

The research paper is hoped to bring about a new approach to the investing society of Vietnam. Is there any investor putting their money into the stock market who does not know the very old adage: Don’t put all the eggs into one baskef) \s there any investor, who knows about the saying “high risk, high return”, but does not know that they can reduce their risk exposure without affecting their return on investment? If the answer to most of these questions is YES, then the origination of this study is a very suitable key to solve the seem-to-be-so-clear puzzle. As someone might think of it, Finance is a branch of social sciences — a combination of Mathematics and Economics. Yet, Finance is such an immense field that not all in-the-field scholars or investors could have a deep understanding and rigid master of it; however ‘om Smith — Professor of Finance at the Australian National University — as quoted saying that the field of finance can be viewed as being made up of three simple ideas!: v The time value of money; v Diversification; and v Arbitrage In fact, Finance is rooted in the idea of the time of money. The first idea is quite plain — a dollar today is worth more than a dollar tomorrow.

It is this rule that is the basis of all valuation. Second, if there are two ways to get the same cash flow, they must have the same price. This statement is known as valuation by arbitrage. The arbitrage idea is at the heart of the valuation of futures and options.

What about the last branch of finance under Tom’s idea — Diversification? If investors wish to maximize their retum on investment without suffering more risk exposure, they should diversify since * Ross & Thompson & Christensen and Westernfield 2004.‘Fundamentals of Corporate “É‹} edn \ Chapter | - Introduction diversification reduces risk. The idea of diversification was formalized by Harry M. Markowitz in 1952, which has absolutely altered the way investment decisions have been made in the investing world since then. The theory by Markowitz was later named Moder Portfolio Theory (MPT) or Modern Portfolio Selection.

At first glance, Modern Portfolio Theory is not as modern as its implications. Just like other theorems and models which went through mysteries, MPT also has its own story. The insight for which Harry Markowitz received the Nobel Prize was first Harry Markowitz published in 1952 in an article named “Portfolio Selection”. Later in 1959, Markowitz expanded the article into a book entitled “Portfolio Selection — Efficient Diversification of Investments”.

They were both the milestones marking a break-through alteration in the investing approach. Yet, the quantitative approach did appear far back in past and it was modelled on the investment trusts of the England and Scotland, which began in the middle of the nineteenth century. The idea that diversification could reduce risk and that it happened in the earlier time was actually put into poem by Shakespeare’s wording: My ventures are not in one bottom trusted Nor to one place; nor is my whole estate Upon the fortune of this present year; Therefore, my merchandise makes me not sad. Markowitz is, indeed, credited with presenting new concepts of risk measurement and their application to the portfolio selection.

He started with the idea of risk aversion of average investors and their desire to maximise the expected retum with the least risk. Therefore, Markowitz model acts as the theoretical background for analysis of risk and return and their inter- relationships. Under the model, risk is measured by the statistical parameters and assets in a portfolio are selected in an efficient manner through mathematical methods. The framework led to the concept of efficient portfolios - the ones that maximize return at a given level of risk or minimize risk at a given level of return, which can be formed by combining securities having less than perfect positive correlations in their returns.

Markowitz model was theoretically elegant and conceptually sound. Yet, its serious limitation was the volume of work well beyond the capacity of all except a few analysts. To resolve the problem, William F. Sharpe developed a simplified variant of the Markowitz model that reduces substantially its data and computational requirements (Sharpe, 1963).

As per Sharpe’s model, the construction of an optimal portfolio is simplified if a single number measures the desirability of including a stock in the optimal portfolio. If accept his model, such a number exists. In this case, the desirability of any William F. Sharpe stock is directly related to its excess return-to-beta ratio.

If the stocks are ranked from the highest to lowest order by excess return to beta, that represents the desirability of any stock’s inclusion in a portfolio. The number of stocks selected depends on a unique cutoff rate such that all stocks with higher ratios will be included and all stocks with lower ratios be excluded.2 Research Significance Chapter | - Introduction This study is to shed light on the investment world of Vietnam — applying the Markowitz and Sharpe model — with the help of Excel - so as to construct efficient portfolios, the portfolios which performed best in the period 2005- 2007.1 Vietnamese Stock Market Review The stock market of Vietnam emerged from July 2000 with only two stocks. It was marked with a formalized milestone at early 2006 when a number of stocks were listed. To date, after nearly 8 years in operation, the number of listed stocks has reached 156 on Ho Chi Minh Stock Exchange (HOSE); Hanoi Securities Trading Center (HASTC) also records a significant booming during the past three years — from 9 listed stocks in 2005 up to 148 in middle 2008.

The growth of HOSE and HASTC can be seen from the following figure: 180 HOSTC ® HASTC 120 60 2 27 33 9 + _—W4, 2003 2004 2005 2006 Figure 1: Statistics of Listed Stocks Source: VDSC In parallel with this development, the value of market capitalisation per GDP has been on the rise from 0.4% in 2003 up to 44% in 2007 — an increase of around 43%: F apter | - Introduction Ch ———— 48% 40% 32% 24% 16% 0.5% 2003 2004 2005 2006 2007 16/2008 Figure 2: Market Capitalisation per GDP Source: VDSC Although this was a quite dramatic growth, it does not mean that the stock market of Vietnam has reached an efficient level due to the limited number of listed securities (156 securities) by the end of July 2008, dominance of some types of securities of market portfolio, namely, ones of Finance & Banking (36.5%) (vneconomy, 2007), least trading of government securities, absence of professional investment advisors, very low level of information disclosure and trading driven by rumors than systematic analysis. At present, capital market is only profitable to the investors who can overlook the rule of game, i. accessing relevant information in advance. Therefore, this poses a great challenge for the rational investors of Vietnam who utilizes a systematic approach in investment decision.
